The feature to apply xp and level up is very useful. Can it be done on reverse?
If i reduce the amount of xp and click to "level", will it recognize the lower xp amount and set the character to the correct lower level?

Currently no.
Once you hit Level it will automatically level the sheet, it does not know if there is or is not enough XP for it to actually happen.
Unfortunately no. To be able to do something like that would need to "store" the lost level (or the ability to remove ALL the things granted from leveling) and it would overwhelm FGUs current data structure and cause serious resource/latency issues.
It's not by the rules but I make an effect that applies various tweaks to ability scores, to hit/hp/etc when a player is level drained.
could store a copy of the characters before you allow the level up (Bob lv3, bob lv4...). Load that character and use that copy but have the "real" character open as well for inventory changes and such
